It might seem counterintuitive, but the fundamental architecture of cryptocurrencies, designed for decentralization and censorship resistance, inherently makes them prone to spectacular collapses. Unlike traditional markets with circuit breakers and central banks ready to inject liquidity, crypto’s open, permissionless nature amplifies both its meteoric rises and its devastating falls, often driven by code vulnerabilities, concentrated ownership, or outright fraud. The history of crypto isn't just a story of innovation; it’s a repeating saga of value evaporation that demands a keen understanding of its unique mechanics.
The Genesis of Volatility: Early Crashes (2011-2014)
The nascent days of Bitcoin were characterized by extreme price swings, understandable for an asset with little liquidity and even less public understanding. However, the first truly systemic crash arrived not from market forces alone, but from a catastrophic security failure. In 2011, the then-dominant exchange, Mt. Gox, experienced a major hack, losing 25,000 Bitcoins. While a large sum, it paled in comparison to the 850,000 BTC (~$450 million at the time) that disappeared in 2014 due to what was initially described as a "bug in the Bitcoin protocol," but later revealed to be likely internal theft and mismanagement. Inspired by Ethereum's success, thousands of new tokens flooded the market, promising to decentralize everything from supply chains to social media. Projects, many with little more than a whitepaper and a flashy website, raised hundreds of millions of dollars from eager investors, often with no working product or even a clear business model. The year 2020 brought an unprecedented global crisis with the COVID-19 pandemic, and crypto markets were not immune. On March 12, 2020, dubbed "Black Thursday," a liquidity crisis ripped through traditional financial markets as investors panicked and sold off assets across the board. Cryptocurrencies, which some proponents had hoped would act as a "safe haven" or uncorrelated asset, crashed in lockstep with stocks, gold, and oil. Bitcoin plunged over 50% in a single day, from around $7,900 to below $3,800, liquidating billions in leveraged positions across various exchanges.
This sudden, sharp downturn highlighted crypto's sensitivity to broader macroeconomic shocks, especially in moments of extreme fear when every asset, regardless of its underlying fundamentals, gets sold to raise cash. However, the recovery was equally swift and surprising. Central banks globally injected trillions into economies, and a new narrative began to emerge in crypto: Decentralized Finance (DeFi). As the world embraced remote work and digital solutions, DeFi protocols offered new ways to lend, borrow, and trade without traditional intermediaries. This "DeFi Summer" saw a resurgence in innovation and capital flow, setting the stage for the next bull run, but also introducing new, complex risks associated with smart contract vulnerabilities and experimental economic models.
The UST/Luna Implosion and FTX Collapse (2022)
The year 2022 delivered a brutal one-two punch to the crypto market, wiping out hundreds of billions in value and severely damaging investor confidence. These crashes were not simply market corrections but represented fundamental failures of design and integrity.
The Terra-Luna Death Spiral
The collapse of the Terra ecosystem in May 2022 was perhaps the most spectacular and devastating crash in crypto history. TerraUSD (UST) was an algorithmic stablecoin designed to maintain a peg to the US dollar through a complex arbitrage mechanism involving its sister token, Luna. For a time, UST offered incredibly high yields (up to 20%) on protocols like Anchor Protocol, attracting vast amounts of capital. The system relied on the belief that Luna would always be able to absorb selling pressure and maintain UST's peg.
This belief proved fatal. In May 2022, UST began to de-peg. As UST slipped below $1, arbitrageurs tried to sell Luna to restore the peg, but the selling pressure was too immense. The algorithm responded by minting trillions of new Luna tokens, hyperinflating its supply and driving its price to near zero. Within days, Luna, which had a market capitalization of over $40 billion just weeks prior, became worthless. UST also failed to recover its peg, causing over $40 billion in investor losses. The contagion spread, triggering a crisis of confidence in other stablecoins and centralized lenders, many of whom had significant exposure to Luna. This event sent shockwaves through the global crypto community, including India, where many retail investors, often using platforms like WazirX or CoinDCX, saw significant portions of their portfolios vanish, further solidifying the RBI’s cautious stance on unregulated digital assets.
The FTX Saga
Just six months later, in November 2022, the crypto world was rocked by the collapse of FTX, one of the largest and most seemingly reputable cryptocurrency exchanges, and its affiliated trading firm, Alameda Research. The unraveling began with a report questioning the solvency of Alameda, specifically its reliance on FTT, FTX's native token, as collateral. A subsequent bank run on FTX exposed that the exchange had allegedly commingled customer funds with Alameda's, using billions in client deposits to cover speculative bets and liabilities.
The speed of FTX's collapse was staggering. Within days, the exchange went from a multi-billion dollar valuation to bankruptcy, freezing customer withdrawals and causing widespread panic. The fallout was immense, leading to the downfall of other crypto lenders and funds that had exposure to FTX. The incident highlighted a critical lack of oversight, transparency, and corporate governance in a seemingly mature segment of the crypto industry. It intensified calls for robust regulation globally, including in India, where the 30% flat tax on crypto gains and the lack of clarity on deducting losses already make the market challenging for investors. The FTX collapse underscored that even large, seemingly legitimate platforms could be built on a house of cards, making due diligence and careful custody paramount.

Each major downturn has been a painful lesson, exposing new vulnerabilities, whether technical, economic, or ethical.
